In the setup screens it asks you what kind of connection you're using e.g. composite, component or HDMI.
Then it gives you a list of resolutions and you select the ones your tv supports: Pal/NTSC, 480p/i, 720p/i & 1080p/i.
Most games are 720p atm so if the tv supports it thats what it shows other wise it drops to 480p/i then to pal etc.
For example my projector does 480p/i, 720p/i & 1080i.
So I set the ps3s options to allow it to output 480p, 720p & 1080i. So the XMB, browser etc runs in 1080i, games run at 720p.
Bluray at the moment can only be shown in 1080p/i. So if your highest resolution setting is 720p it will downscale to 480p, but if you have 1080 you should be fine until they fix it in an update
